With the latest hard drive that got an E68 error (official hard drive) I hooked it up to my PC and literally installed Windows 7 to it, put it back into the 360 and it said 'unformatted device' so I formatted it and then it worked perfectly fine. I tried to format to FAT32 and the 360 wouldn't accept it, installed Windows 7, which I can only assume it formatted the drive to NTFS and then was able to format it back to a normal 360 hard drive, so you may want to format it to NTFS.
